If you have built substantial equity in your home, a home equity line of credit, or HELOC, can provide access to funds that may be used for real estate investments. Investors sometimes use HELOC proceeds for down payments, renovations, repairs, or other property-related expenses.

Using home equity to invest can create opportunities, but it also adds debt secured by your home. Before borrowing, understand how a HELOC works and evaluate whether the potential investment return justifies the additional cost and risk.

How Can You Use a HELOC for Real Estate Investing?

A HELOC is a revolving line of credit secured by your home. During the draw period, you can generally borrow up to your available credit limit, repay funds, and borrow again according to the terms of the agreement.

HELOC proceeds may be used for purposes such as making a down payment on an investment property, renovating a rental, covering eligible acquisition expenses, or providing capital for improvements. However, the lender financing the investment property must still document the source of your funds and account for the HELOC payment when applicable.

Use a HELOC for an Investment Property Down Payment

One potential strategy is using available home equity toward the down payment on another property. Under conventional mortgage guidelines, borrowed funds secured by an asset, including real estate, can be an acceptable source for down payment and closing costs when properly documented.

The additional HELOC obligation must also be considered when qualifying for the new mortgage. Access to equity does not automatically mean you will qualify for the investment property financing you want.

Finance Renovations and Property Improvements

A HELOC's revolving structure can be useful when renovation expenses occur in stages. Instead of borrowing a lump sum before you know the final cost, you can generally draw funds as contractors, materials, and other expenses become due.

Investors may use improvements to prepare a rental property for tenants or improve its marketability. However, renovations do not guarantee that a property's value or rental income will increase enough to cover the borrowing costs.

Understand Variable HELOC Interest Rates

Most HELOCs have variable interest rates. The rate is commonly based on an index plus a lender's margin, which means your borrowing cost and monthly payment can change as the index changes.

Some HELOCs offer a feature that allows part or all of an outstanding balance to be converted to a fixed rate for a specified repayment period. If payment predictability is important, ask whether this feature is available and what rates, fees, and restrictions apply.

Calculate the Full Cost of the Investment

Before using home equity to invest, calculate more than the property's purchase price. Consider the HELOC payment, investment mortgage payment, property taxes, insurance, HOA or condo fees, repairs, maintenance, vacancy, property management, and other operating expenses.

Rental income can fluctuate, and unexpected repairs or vacancies can affect cash flow. Maintaining adequate reserves can help you manage periods when expenses are higher than expected.

Know the Risks of Using Home Equity to Invest

The most important risk is that a HELOC is secured by your home. If the investment performs poorly and you cannot make the required HELOC payments, your primary residence could be at risk of foreclosure.

A lender may also be permitted to freeze or reduce additional HELOC borrowing under certain circumstances, such as a significant decline in property value or a material change in your financial condition. For that reason, a HELOC should not be treated as guaranteed access to cash throughout an investment project.

Are HELOC Interest Payments Tax Deductible?

Tax treatment depends on how borrowed funds are used and your individual circumstances. HELOC interest does not automatically qualify for the home mortgage interest deduction simply because the line is secured by your home.

When HELOC proceeds are used for an investment or business purpose, different tax rules may apply. Keep clear records showing how funds were used and consult a qualified tax professional before assuming any interest expense will be deductible.

Is Using a HELOC for Real Estate Right for You?

A HELOC can provide flexible access to home equity for a real estate investment, but borrowing against one property to invest in another increases financial exposure. Evaluate the expected cash flow, borrowing costs, available reserves, repayment strategy, and downside risk before moving forward.
